Adam,

What version of Samba are you using?  There was a bug with MSCHAPv2 
authentication in the version that came shipped with Ubuntu 10.04.

That looks like what is happening to me here.

See if regular MSCHAP works, but MSCHAPv2 doesn't.  If so, that's 
probably your culprit.
